Summary:
Note: considering the length of the only piece of canon and dearth of extra information on it, much of this is headcanon.
- Not actually a dog; most likely a kitsune hiding in dog form.
- Chased from home by yokai hunter White Forest
- Was eventually investigated by the Mystery Skulls, a Mystery, Inc.-like paranormal investigation group comprised of Lewis, Vivi, and Arthur.
- Eventually joined the Mystery Skulls, was adopted by Vivi and assumed his canine form as his baseline
- During an investigation together, watched one member of the Skulls, Lewis, die
- Forced to bite off the arm of another, Arthur, as it was being possessed.
- Forced to flee Lewis's vengeful ghost after investigating a house he was haunting.
- Incredibly protective of those he considers his friends, almost like a guard dog.
- Can actually talk, instead of the weird "half-talking" that Scooby-Doo does.
Mystery's character is, to forgive a tired phrase, a bit of a mystery, since he doesn't see much screen time in what exists of his canon. However, from just 4 minutes of video, it's easy to tell that he's a lot more than just a copyright-skirting Scooby-Doo. Though he does exhibit some similar characteristics to the cartoon Great Dane, Mystery augments it with less "silly goofball" and more "fiercely loyal defender".
When at rest, Mystery is... a dog. Happy to be with his friends, equal parts lazy and energetic depending on his mood, and able to scarf down sandwiches three times his size. Ever since escaping his unknown past life, he's been more than content to be the unofficial mascot of the Mystery Skulls, as well as, officially, Vivi's pet. At his base, a lot of the more shocking aspects of the Skulls's paranormal investigation rubs him the wrong way, though this is out of a mix of heightened spiritual sensitivity and actually just kinda being afraid of scary things. It was Lewis and Vivi's job to get him and Arthur out of the entrance of the spooky place and actually into the spooky place, usually accompanied with a lot of whining from both canine and human alike.
However, once he was in, he was in. Though he would be likely to flee at the first sight of whatever ghost the group was investigating, if it became a serious threat to the rest of the team, then he would switch from "flight" to "fight". While his kitsune heritage goes mostly unseen from due to disuse (and wanting to keep up the disguise), he can easily call on it for bursts of speed and strength (though whether or not he has access to more magical abilities in that form is unknown). He's most likely to use this temporary power-up to save anybody in danger, not stopping until the threat has passed or he runs out of energy to keep it up. This ability will most likely be locked away even further as a Gem, until such point that he regains his personal shapeshifting powers.
To sum up, Mystery is basically a magical friendly guard dog who... sometimes needs prodding to follow people into the point where they might actually need guarding. Though currently Vivi, Arthur, and Lewis are the only ones occupying that "must protect" space in his heart, once he gets to know more people in Waverly Bay, that list will surely grow.
Gem Considerations: Red Spectrolite (a labradorite variant) is the gem of choice here, embedded right on Mystery's chest.

Labradorite is thought to have strong protection abilities associated with it, as well as being a gem of transformation, two of which I consider key points to Mystery's character. Though he has some fearful shortcomings, he's more than willing to throw himself into danger to protect his friends.

The only thing that would be limit Mystery with the power cap is his innate transformation ability, something he seemed to be able to do freely in the flashback of the video to switch between canine and kitsune form. Considering he only uses this in times of great distress, it's very likely that he wouldn't even notice this ability was gone until much later, and wouldn't be too upset about it.
